I have created a taxonomy archive view that displays "project" post type. In that archive loop, I am trying to use each project's featured image as the container background for each project in the loop, but for some reason, the featured image is not available as an option for the background. For some reason, I AM able to use a custom field image, but I'm not able to use the featured image.

Hello, our developers are aware of this issue and are working on a solution to the problem. We have published an erratum post here: https://toolset.com/errata/image-block-missing-featured-image-as-source-on-taxonomy-archives/
You can find a workaround in the erratum post involving a reusable block created in a separate template. I will link your ticket here to our internal bug tracker so I can let you know when we have solved this problem in a future release. Until then, feel free to follow along in the erratum post and use the workaround as a temporary solution.
